September Fed decision now a coin flip as rate hike odds increase

Federal Reserve Chairman Kevin Warsh’s recent keynote address at the annual symposium in Jackson Hole, Wyoming, has shifted investor expectations concerning interest rates. Following Warsh’s commitment to combating inflation, traders on prediction market platform Kalshi assessed the likelihood of a 25 basis point rate hike in September at 48%. Just prior to the speech, the odds of the Federal Reserve maintaining its current rate were approximately 70%. The CME’s FedWatch tool also indicated a nearly 56% chance of an increase.

After the Federal Open Market Committee (FOMC) meeting in July, market sentiment leaned toward an impending rate hike, particularly as three committee members expressed concerns over elevated inflation levels. However, following a weaker-than-anticipated employment report revealing job losses in July, along with a cooling inflation trend, optimism for a September hike diminished.

Warsh acknowledged these economic indicators in his speech, emphasizing the need for caution. “While this summer’s inflation readings were better than expected, they do not tell me that underlying trends have meaningfully improved,” he stated. He further asserted the Fed’s commitment to ensuring that inflation moves toward its 2% target at an appropriate pace.

In the wake of his remarks, short-term yields increased, with the 2-year Treasury yield reaching its highest point since late July. The Federal Reserve is set to announce its next rate decision on September 16.
